Are you sure it's not just using cached credentials for the username/password logon? I'd try creating a new user on the domain and logging in with that. That error really does mean that it can't find the DC. Is your DNS on the client pointing to the DC?

What is your end goal? Smart cards without PINs are very unlikely to exist because it defeats the purpose of having one, especially one that is virtual and always connected. Are you looking for some sort of kiosk mode for the workstation?

What ports/protocols does your application need to have open to the Internet to function? There's no way your application is using all 65,000 ports. What ports is you application listening on? For example, if you're running a web application, you only need to make TCP ports 80 and 443 accessible to the Internet.

Why not put a cronjob on the instances themselves to pull down whatever files they need? Thats going to be a lot more stable than relying on one box to push updates to many. You could also use a user data script to pull in the files at boot time.
