it was a wierd case... app was assuming by default in case of unproper configuration that a local SQL Express exist and was trying to connect there.

I dont think file fragmentation will be an issue with databases of less then 4 Gb size is located on 120 Gb drive. File fragmentaion happen when file is growing, not when shrinking. What is more important is index (not file!) fragmentation. Read this article - sqlinthewild.co.za/index.php/2007/09/08/shrinking-databases perhaps you will want to see if your indexes are defragmented and rebuild them after the database shrink.

You should enable SQL Browser service. See in start menu Configuration Tools, SQL Server Surface Area, Configuration of Services, SQL Server Browser, Startup type = automatic, Start. Also in Remote Connections enable TCP/IP or Named pipes, or both. Also, if other users will connect on TCP/IP you should allow connection to 1433 port in windows firewall. Search Serverfault - there should be a lot of answered questions related to SQL Browser service or TCP/IP configuration
